Alphabet Spent Its Way Past What Operations Can Cover

A $99 billion paper gain on Anthropic and SpaceX stakes made Q2 look historic. Strip it out and Google's core business cannot fund its own capex. That is not a strategy. It is a deficit.

TITLE: Alphabet Spent Its Way Past What Operations Can Cover

The headline number was $9.11 earnings per share, up 294% year over year. Every analyst called it a beat. Nobody mentioned that $6.26 of those earnings came from paper gains on Anthropic and SpaceX stakes.

Strip the noise: Alphabet generated $39.1 billion in operating cash flow in Q2 and spent $44.9 billion on capex, producing negative free cash flow of $5.9 billion for the quarter. Free cash flow dropped from $10.1 billion in Q1. The direction is not ambiguous.

The consensus says this is strategic, temporary, and necessary. AI monetization will catch up. The $514 billion cloud backlog proves demand is real.

The consensus is not wrong about demand. It is wrong about the math.

The Screen and What's Behind It

Other income for the quarter reflected a net gain of $98.0 billion, primarily the result of net unrealized gains on equity securities. Unrealized. Those gains did not land in a bank account. These are largely paper gains. Alphabet does not necessarily receive cash when the value of its investments increases, and those gains can reverse quickly if market valuations decline.

Translation: Alphabet reported the most profitable quarter in its history because its bets on other companies went up on paper. The operating business, the one that runs Search, YouTube, and Google Cloud, cannot currently cover what it is spending to build AI infrastructure.

The net effect of the equity gain of $99.0 billion increased diluted net income per common share by $6.26. EPS ex-gains was roughly $2.85. The company disclosed this in its filing, which is where companies write things down when the truth is inconvenient but lying gets expensive.

Alphabet now expects 2026 capital expenditure of $195 billion to $205 billion, up from the $180 billion to $190 billion range given in April. Executives also reaffirm that capex is set to increase significantly in 2027.

In 2022, Alphabet spent approximately $31 billion in capex. This year, that number is expected to be six times larger. Six times in three years. With no ceiling in sight.

What This Costs You

If you are a CTO running the AI ROI math and got a number that justified the next cloud commitment, rerun it.

Alphabet's Q2 capital expenditures totaled $44.924 billion, more than double the $22.446 billion spent a year earlier. The ratio of capex to revenue rose from 23.3% to 37.5%. That ratio is the real signal. Revenue is growing fast. Capex is growing faster. The gap between them is where your vendor's pricing power lives.

The $514 billion cloud backlog is not a comfort signal. It means Alphabet is pre-spending your future contract revenue today, and betting it arrives before the cash runs out.

Google inked a deal in June with SpaceX, agreeing to pay $920 million a month for AI compute capacity. A company buying third-party compute at that price because it cannot build fast enough is in desperation, not strength.

Microsoft is the tell. Microsoft's capex grew 84.4% last quarter, more than three times faster than its 26% increase in operating cash flow. Operating cash flow of $46.7 billion was more than 1.5 times higher than capex of $30.9 billion. Microsoft stays positive. Alphabet does not.

One more thing: there will be no $99 billion equity cushion next quarter to absorb the capex hit. Fluctuations in the value of equity investments could significantly contribute to the volatility of other income in future periods. Q3's P&L will be read without a safety net.

What to Watch

Q3 operating cash flow vs. capex. If the gap widens further with no equity gain to mask it, the market reprices Alphabet's multiple from cash-generative tech to capital-intensive infrastructure. That is a different valuation regime.

Amazon and Meta capex calls. Both will face direct questions about FCF timelines now. Whoever answers least convincingly loses capital.

TPU revenue recognition timing. CFO Anat Ashkenazi noted that Google Cloud began to recognize revenue from TPU system sales in Q2. Revenue from TPU deals will continue to ramp this year, but the majority will be recognized in 2027. The capex hits now. The revenue arrives later. How much later is the only number that matters.
